Finance Essentials

Francois realized months ago that his company, ACME Hat Rack (ACME), needed to make significant changes to stay in business. Sales of hat racks from imitation deer antlers appeared solid on paper. But Francois could hear a demographic time-bomb ticking. The young adult market had left hats behind, and with them, hat racks.

Francois made numerous presentations to senior management on new product concepts, market studies, and extensive competitive analysis. At the end of each presentation, he cautioned that if the company didn't move soon, their competitors would beat them to it. Finally, senior management said: "We need to understand the bottom line. Give us some projections." Projections? He wasn't a fortuneteller; how could he confidently predict how much money they would make at some future date?

Francois might begin by performing a cost/benefit analysis. A cost/benefit analysis identifies, over a given time frame, the costs and benefits of a new business opportunity and then compares those figures to see if the opportunity makes economic sense. Once Francois has performed the cost/benefit analysis, he can further evaluate the situation by using one or more of the following analytical tools: return on investment (ROI), payback period, breakeven analysis, net present value (NPV), and sensitivity analysis. The information, or projections, that Francois gathers will help senior management understand the bottom line and determine whether the company should target the young adult market with new products.

In this topic, you will gain a basic understanding of key financial concepts and learn to perform financial analysis tasks such as budgeting, justifying investments, and monitoring financial performance over time. How can managers determine which projects to invest in, and which to avoid? How can they monitor the financial health of the company?

(Finance Essentials)

Have you noticed that people either love or hate corporate financial statements? Few are lukewarm on the subject. So, how do you feel? When you look at an income statement, do you see the company's financial health laid out before you in numbers, or do you feel your eyes glaze over?

Even if you are not a financial wizard, as a manager, you need to understand what you can learn from each of the three primary financial statements: the income statement, balance sheet, and cash flow statement. Together, these statements paint a picture of your organization's financial health. That picture is not something you can ignore; it affects everything you do. The financial health of your organization, for example, will determine whether you can hire this year, give raises, or invest in a new initiative - and informs the budget you develop for your group.

As you practice reading corporate financial statements, begin by thinking about the purpose of each. Let's start with the income statement - and then move on to the balance sheet, cash flow statement, and also your group budget.

First, think about your own personal financial picture, which is similar to an income statement. You have revenue in the form of a salary and perhaps some other sources, like an annual bonus. You also have expenses, such as a mortgage or a new flat-screen TV. Do you make more than you spend? If yes, your personal income statement is in the black: you are profitable!

You can get this same information from an organization's income statement. Is the company profitable? Is its income a positive black or a negative red? What did the company spend to make that profit or loss?

On the income statement, you will see revenues from everything your company sells, rolled up to the highest level. You will also see costs similar to your mortgage or purchases. For a company, these costs include things such as salaries, the depreciation of its buildings and equipment, and the costs of making products or delivering services. You subtract the costs from the revenues to get the net income. What's left over after that subtraction is the bottom line. That bottom line answers the question, "Is this company profitable?"

The second of the financial statements is the balance sheet. The personal analogy for a balance sheet is a trip to the doctor for a checkup. That checkup gives you a snapshot of your well-being at a particular time. Another analogy would be a visit with a financial adviser, which could help you develop a snapshot of your current financial well-being.

Similarly, companies prepare balance sheets to summarize their financial positions at a given point in time. Balance sheets show a company's assets and liabilities. Assets are everything a company has invested in to conduct business. These include land, buildings, equipment, patents, and more - the things a company owns.

To acquire these assets, companies often borrow money or make promises to pay others. Monies owed to creditors are liabilities. At a personal level, a mortgage would be a liability.

Just like the income statement, the balance sheet represents an equation. For the income statement, that equation is income minus costs equals net income, or profit. For the balance sheet, the equation is assets minus liabilities equal what is called owner's equity. If a company has $3 million in assets and $2 million in liabilities, the owner's equity is $1 million. That $1 million represents the balance of the company's assets and liabilities: thus, the balance sheet.

Do you see how the income statement and balance sheet differ? The balance sheet shows everything a company owns and owes, while the income sheet shows profit or loss.

The last of the three financial statements is the cash flow statement. The name is descriptive. It shows the flow of cash in, through, and out of the company. It is similar, in other words, to your personal checking account statement.

Now that we've reviewed the financial statements, let's look at your group's budget, which rolls up into the corporate statements. Your credibility depends, to a large extent, on your ability to stick to the budget you create. To develop a budget, you:

"    Set goals
"    Define scope
"    Articulate your assumptions
"    Quantify those assumptions, and
"    Build your budget

Let's look briefly at each of these five steps.

"    Step one: set goals. Typically, budget goals have something to do with increasing income, reducing costs, or improving performance over the previous year. For your group, identify three to five goals, such as "increase gross sales by 5% by June 30th."

"    Step two: define scope. Be sure you know the scope of the budget you are producing. What part of the company does it cover? And what level of detail should it include? The smaller the group for which you are creating a budget, the more detail you provide, down to business cards and travel expenses. Detailed group budgets then roll up into larger unit budgets.

"    Step three: articulate your assumptions for the coming year. After all, a budget, at its simplest, takes current data, adds assumptions, and creates projections. An example - based on current sales data, you assume sales will rise 10% in the coming year. Given that assumption, you project that you will need two more people to handle the additional demand. Again, you take data, add assumptions, and create projections.

As you think about your assumptions, start with events, not revenue or costs. In other words, do you expect to sell more products? Do you intend to expand the company's product line? Once you have selected the events, think about the revenue and costs associated with those events. If you are going to sell more products - an event - there will be costs associated with that.

"    Step four: quantify your assumptions. For example, if you think you need two more salespeople, how much will it cost to hire and train them? Some costs and revenues are easier to project than others - which is why it's a good idea to bounce your ideas off coworkers and a colleague in finance. Quantifying assumptions means you end up with numbers associated with each assumption. Be sure to document your reasoning for the numbers you assign.

"    Step five: build a budget by plugging your numbers into budget line items. Because your budget needs to be compared to and combined with others, your company will probably provide you with a template and standard set of budget line items.

Once you have compiled your budget, ask these questions. Does your budget meet the goals you set? Is it in line with your company's strategy? Is it defensible? You may be perfectly happy with it, but will your manager be?

Try putting yourself in the position of a division manager with limited resources and many funding requests. How can you make a case for the costs you have included in your budget, such as investing in new equipment? And how might your requests compare to competing requests from other departments?

If you regularly review your company's financial statements, you will have a clearer understanding of the business context in which your budget will be reviewed. Armed with this information, you are more likely to create a realistic budget that has a good chance of being approved - the first time around.
